Understand Equity Options with Greater Clarity

Equity options are derivative contracts between two parties in which the option buyer obtains the right, but not the obligation, to buy or sell an underlying stock at a predetermined price within a specified period.

Options are commonly used as market instruments for participants who want to gain exposure to potential price movements without directly purchasing the underlying shares. The buyer pays a premium to the option seller in exchange for the contractual right associated with the option.

Options can be used for different market approaches, including directional strategies, hedging and structured trading strategies. Each approach carries its own level of risk and should be evaluated carefully.

How Are Options Different From Stocks?

An options contract has an expiration date, unlike ordinary shares. The expiration period can vary depending on the contract and applicable market regulations.

Options derive their value from an underlying asset and therefore belong to the derivatives category. Their value can change based on the underlying stock price, volatility, time remaining and other market factors.

Unlike shareholders, option holders generally do not receive ownership rights such as voting or dividend rights simply by holding an option contract.

Characteristics of Options

Options may initially appear complex because their value depends on multiple factors. A clear understanding of the contract terms, premium, strike price and expiration is important before participating in the market.

Types of Options

The two primary types of equity options are Call Options and Put Options. Other strategies can be created by combining these basic instruments.

Call Options

A call option gives the holder the right to buy the underlying asset at the stated strike price within the specified timeframe.

Put Options

A put option gives the holder the right to sell the underlying asset at the stated strike price within the specified timeframe.

Every option contract has a specific expiration date. The stated price of an option is known as the strike price. Options are generally bought and sold through brokers.

What Is Strike Price in Options Trading?

The strike price is the predetermined price at which the underlying asset can be bought or sold according to the option contract.

For a call option, the strike price represents the price at which the underlying stock may be purchased under the terms of the contract. For a put option, it represents the price at which the underlying stock may be sold under the terms of the contract.

Premium

The option premium is the price paid by the buyer to acquire the option contract. The premium is influenced by several factors, including the underlying stock price, market volatility and time remaining until expiration.
